Charcoal is used in a few of the Recipes for Dyes as well as for the crafting of Gunpowder in the Mortar and Pestle. Charcoal is created by burning wood. Burning 1 piece of wood will produce 1 piece of charcoal.
Producing Charcoal In Volume
You can burn wood in a Standing Torch and produce Charcoal, but this is painfully slow. The Cooking Pot and the Campfire are good ways to burn wood and create Charcoal. You can also use the Refining Forge or burn wood in the Cooking Pot.
Once you are processing a lot of Metal Ore, you'll probably find that you have a decent amount of Charcoal, though a few Campfires can go along way to building up your stores.
